Direct Answer
A negative cash balance is physically impossible (you cannot spend more cash than you have). It indicates either unrecorded cash receipts (unexplained income) or expenses paid out of the owner's personal pocket that were not introduced as capital.
The Audit Red Flag
If your cash ledger goes into the negative on any day of the year, it is guaranteed to draw the attention of a tax auditor. It implies you are hiding cash receipts or running a parallel cash economy.
How to Fix It
- Owner Contribution: If you bought office supplies using your personal wallet because the petty cash till was empty, you must pass a journal entry crediting 'Capital' or 'Director Loan' and debiting 'Cash' before recording the expense.
- Timing Errors: Ensure cash sales are recorded on the exact date they occurred, not weeks later.
- Check for Unexplained Income: If the negative balance was funded by sales you didn't record, you must include these in your GST returns and ITR.
